Read the agreement as a binding tax determination
A proposed closing agreement with the IRS can settle a liability or particular tax matters with a finality beyond an informal examination discussion. Section 7121 provides that an approved agreement is final and conclusive, subject to the statutory exceptions for fraud, malfeasance, or misrepresentation of a material fact. The taxpayer should therefore evaluate precisely what is being agreed before signing, including consequences that extend beyond the immediate payment amount.
The IRS Appeals manual distinguishes Form 866 agreements covering a tax liability for completed periods from Form 906 agreements covering specific matters. The form title is a starting point, not a complete explanation of the operative clauses. A document resolving one identified issue should not be assumed to settle every other tax issue or year. Conversely, a clause determining basis or another attribute can affect computations after the immediate examination closes.
Map a specific-matter example to later years
Assume a business and the IRS propose a specific-matter closing agreement establishing $180,000 of tax basis in a defined operating asset as of a specified date. Before the agreement, management’s tax workpaper used $240,000. Assume the agreement validly covers that basis matter and the business accepts it after reviewing the underlying facts. The $60,000 difference is not merely a current-year tax adjustment; it changes the starting point for later recovery and disposition calculations governed by that agreed basis.
For a simplified future-sale illustration, assume the asset is later sold for $300,000 with no intervening depreciation, improvements, selling costs, or other adjustments. The agreed $180,000 basis produces $120,000 of gain, while the old $240,000 workpaper would show $60,000. At an assumed 21% federal corporate rate, the difference in modeled tax is $12,600. Actual depreciation and character rules would require a full calculation.
The example does not suggest that the IRS will offer such an agreement or that agreeing to a lower basis is inherently favorable. It shows why the owner must reconcile the settlement terms to the asset file and forward forecast. A current payment comparison that ignores a binding attribute determination can materially misstate the agreement’s economic effect.
Check every determination and reservation
Identify the taxpayer signing, authority of the signer, periods covered, property or transaction described, amounts determined, and issues expressly reserved. Read definitions and attachments together with the operative clauses. If a clause depends on a factual representation, confirm that the business can support it. A mistaken description of the asset, counterparty, or transaction date should be corrected before execution rather than left for a hoped-for later amendment.
Review interactions with carryovers, credits, deductions, basis, depreciation, and other tax provisions relevant to the specified matter. The manual addresses situations where statutory provisions or express exceptions can affect an agreement’s operation. Do not summarize a complex agreement as universally immune from every other Code provision. The actual scope and governing law need to be assessed by someone responsible for the taxpayer’s full return position.
Implement the final agreement in the records
Preserve the complete executed and approved agreement, attachments, approval information, supporting calculations, and correspondence. Update recurring tax schedules to the agreed determinations and clearly identify the authority for the change. In the example, the asset master file should no longer carry an unexplained $240,000 tax basis while the settlement folder contains a binding $180,000 determination.
Create an implementation checklist for any payment, amended return, method change, future reporting, or other action the agreement actually requires. Assign dates and responsible persons from the operative terms. Signing the document does not establish that every downstream reporting step has been completed. Reconcile implementation to the ledger and tax workpapers before closing the settlement project.
The statutory exceptions to finality are narrow and should not be treated as a general right to reopen a bargain because a later tax result is disappointing. Nor does a closing agreement necessarily resolve collection terms unless those matters are actually covered through the appropriate process. The concrete action is to review both present cash and future tax attributes clause by clause, then maintain the approved agreement where every later preparer who uses those attributes will find it.
